If I change the extension to mp4 I can include audio, but if I leave AVC as the encode setting the "include audio stream" is greyed out.

I would search the forum as I recall several AVC forum posts in the past to get a better grasp of this or how to mux the video and audio together afterwards for playing on a PS3.

So, how do I do this?
