Vegas does (almost) always capture DV AVI. So DV AVI is the way to go.
The ACEDVio does either handle over a DV stream (if a dv camera or a dv player is connected by firewire) or it does convert an analog video to a dv stream. So only choice here is DV AVI again.

You cannot use MPEG as a capture format in Vegas.

Good Evening Marco:

I'm using a Vcr and a S-vhs Camera, and I'm new to Vegas 5.0. Thank you for your response to my dilema. I wasn't sure if I was using a good format, in additon, how to change the capture format. I would also like to burn to DVD and videotapes, should I still use the AVI format at that point.

Thanks again for your help Marco.

Yes, capturing and editing using DV AVI is a very good choice. Later on when you finished the editing you can encode to MPEG then if you like to burn a dvd.
