Everything is converted to MPEG2. With DVDA it's probably done at some standard bitrate like 6Mbps unless you specify otherwise with optimization.

I use a lot of psd stills for menu backgounds in DVDA and first run them though Vegas to convert to avi. When DVDA prepares these for for a DVD there is no reported compression.

Background layers (visible layers or layers not in the naming specs) get flattened
and converted to MPEG.

Highlights are compressed using RLE and will take on attributes of the color sets.
Levels of grey are used to select either fill, antialiasing, outline/background, and
transparent colors to be used.

You can use this info in your highlights to get almost a 3 color image.
I did a USA flag for one icon on a project for example.
