HD downconversion to SD for DVD

Hoping someone can help.
I have a Sony HDR-XR520 that records in AVCHd format. I imported video to my computer's hard drive via Sony's Picture Motion Browser. The files are M2TS. I have Vegas Pro 8c and I'd like to edit the videos using this. I can drop the files onto the timeline and I have set project parameters as per the clips (upper field first, pixel aspect 1.333) with de-interlacing set to interpolate and 'best' for rendering quality. I edited and then rendered out to MPEG-2 (friend wants MPEG version plus I then went to DVDA to make a standard DVD for friends who don't have HD. Problem is that the quality of the MPEG and resulting DVD is not good (looks a bit pixelated/ghosty around people with the sharpness being poor). PMB has the option of converting straight to MPEG2 but doing that and then rendering out again to MPEG2 seems wrong. Am I missing something obvious? I see Vegas 8 can import AVCHD direct (MTS files) but I started that and then stopped fairly quickly when it was clear that that would take forever.
Can anyone see the mistake I must be making because I'm sure Vegas must be able to do downconversions to SD as it is pretty good at all other things.
