You are doing nothing wrong. You are seeing the effects of interlacing. Read up on it.

In the timeline, right-click on the event and select 'reduce interlace flicker'. You may also go to 'switch' and 'disable resample'.
This should result in much better image quality.

"Reduce interlace flicker" is for timeline stills. It should not be used on video events, for very obvious reasons (it blurs the y-axis).This switch can be useful in cases
"Disable resampling" is for events where the frame rate has been changed. Again no bearing whatsoever.

If the OP wants an interlace-free preview, the project properties can be set to "progressive." However, rendering interlaced material to progressive will always cause significant image degradation.
