The preview size is merely how large you will see the image on the screen while you are editing. You're allowed to have it smaller so that it doesn't take up too much screen space and make editing difficult. You'll notice that right above "Preview:" is "Project:" and this specifies the frame size of the project you are editing.

Draft / Preview / Good / Best specify how much time and effort Vegas will go through when drawing the preview image. Draft is the worst qualty and Best is the best. The tradeoff is that it can take longer to draw Best, so sometimes the frame rate has to drop to make up for it. Draft is most likely to always show full frame rate, but the picture may look a bit rough and pixellated. Good is usually the best choice.

Auto / Full / Half / Quarter specify how large Vegas will draw the preview frame. Full will draw it at the project size 720x480, half at 360x240, quarter at 180x120. Auto will scale the image to fit in whatever size preview window you set. Note that the full/half/quarter sizes will not take into account the actual size of the preview frame, so if you set it for full but the preview is 360x240 you'll only see the center part of the image in the preview window. If you set it for quarter you'll see a postage-stamp sized image hovering in the middle of the preview window. Auto is usually the best choice.

Please note that NONE of these settings have any effect on rendering. If you render to DV you'll still get a 720x480 frame even if the preview is set to quarter size.
