switch ac3/m2v for avi files in project?

I've built a nice menu based dvd of my animated films. The original materials were 1" tape, to Digibeta, encoded, and the dvd made with DVD architect studio 2.0 looks okay, but not stellar. There are horizontal lines that look poor, etc.

An editor friend did a sample encoding using a codec I don't have access to with my limited software, and the result is MUCH better. However, the output files he says are .ac3 and .m2v. Could I switch these out for the avi files I have in my built project, or, what could I do within a reasonable budget to use the files he can build for me, in a dvd? I see that Click to Dvd uses ac3 and m2v (that software came with this computer) but there's much less freedom in creation of the dvd with that software. Greatly appreciate any advice on this.
